Investment Thesis

ON Semiconductor occupies a paradoxical position in the physical-AI value chain: it is simultaneously the #1 image sensor supplier for autonomous machines and a deeply cyclical power semiconductor company. The sensing thesis is compelling — ON holds an estimated 35-40% share of automotive CMOS image sensors, supplies the #1 sensor portfolio to the NVIDIA Jetson robotics ecosystem, and is the default vision silicon for ADAS platforms from Hyundai/Kia to Subaru to Toyota. But here is the catch: the Intelligent Sensing Group (ISG) is only 15.7% of total revenue. The other 84.3% comes from power semiconductors (PSG) and analog/mixed-signal (AMG) — businesses exposed to SiC price wars, industrial cyclicality, and China competition.

The company is emerging from the worst downturn in its history. FY2025 revenue cratered to $5.995B (from $8.253B in FY2023), gross margin collapsed to 33.1% (from 47.1%), and the company took $764M in impairment and inventory charges. Q1 CY2026 marked the inflection: revenue of $1.513B delivered the first YoY growth in 7 quarters, with gross margin recovering to 38.5%. The AI data center power business doubled YoY, and the auto inventory correction appears to have definitively ended. But the recovery is from a deep trough, and the structural challenges — Sony encroachment, SiC margin pressure, China exposure — remain.

Physical AI / Value-Chain Relevance

ON operates at the intersection of Perception & Sensing and Power & Electrification. The sensing franchise is the physical-AI thesis: every autonomous vehicle and robot needs cameras, and ~40% of automotive image sensors come from ON. The Hyperlux family — ID (iToF depth sensing, 30m range), SG (global shutter, 120fps), and LP (AR2020 20MP, AR0830 8MP) — is the standard sensor portfolio on NVIDIA Jetson Orin via e-con Systems and Leopard Imaging. Early Jetson Thor adopters include Amazon Robotics, Boston Dynamics, Figure, and Agility. If humanoid robots and autonomous mobile robots scale, ON's sensors scale with them.

This is a genuine ecosystem lock-in: ON sensors are qualified, integrated, and documented in the Jetson development kit ecosystem. Switching sensors requires requalification, driver changes, and optical redesign — a 1-2 year process that creates meaningful switching costs. Estimated robotics/industrial sensing revenue: $150-250M today, growing 12-20%+ CAGR. If ISG grows from $928M to $1.5B+ via robotics, it crosses the critical 20%-of-revenue threshold that would eliminate the conglomerate dilution discount.

Catalysts

  1. Q2 CY2026 earnings (reported Aug 3 after close). The immediate catalyst. Guidance was $1,535-1,635M with GAAP GM 37.9-39.9%. Any upside on ISG growth, AI power revenue, or gross margin would validate the recovery thesis.
  2. Fab Right restructuring delivering margin expansion. ON's transition to a fab-lite model (Fab Right) and 200mm SiC production is designed to lift PSG gross margins from the ~24.5% FY2025 level. H2 2026 is the deliverable window.
  3. AI data center power doubling again. AI power management revenue doubled in 2025 to an estimated $250M. If it doubles again to $500M+ in 2026, the power business transforms from drag to growth driver.
  4. $6B buyback at 160% of FCF. This is highly accretive at current prices and signals management confidence in the recovery. Execution against this authorization is a quarterly catalyst.

Positioning / What the Market May Be Missing

At $80.40, ON trades at a forward P/E of ~35x and ~0.8x forward revenue — pricing in recovery but not fully reflecting the structural risk. The market may be underappreciating three factors:

  1. The NVIDIA Jetson ecosystem lock-in is real and growing. ON is not just "a sensor supplier" — it is the default image sensor for the world's dominant robotics compute platform. Every Jetson Thor developer kit ships with ON sensor support. This is a platform-level moat, not a commodity socket.
  2. The ISG margin recovery story. ISG gross margins were ~40% underlying (ex-items) in FY2025, well below the 45%+ potential. As auto volumes recover and the product mix shifts toward higher-value Hyperlux sensors, ISG margin expansion is a lever the market is not modeling.
  3. Geopolitical decoupling favors ON in Western markets. Chinese competitors (OmniVision/Will Semi, SmartSens) dominate domestic China auto CIS. But Western automakers increasingly prefer non-Chinese sensor suppliers for ADAS — ON and Sony are the only credible Western options, and Sony is a $120B conglomerate where auto CIS is ~5% of revenue.

However, the toll-road score tells the honest story: Composite 7 → Tier 3 WEAK PROXY. Bypass resistance is good (2-3 year qualification cycles) but Sony is executing well and gaining share. Concentration is moderate (~35-40% share, not monopoly). And the conglomerate structure means the sensing thesis is riding inside a power semiconductor vehicle.

Risks and What Invalidates the Thesis

  1. Sony is the existential threat. Sony targets 43% auto CIS share by FY2027, backed by a ¥1 trillion+ Kumamoto fab investment. The IMX728 competes directly with ON's AR0820. If Sony executes, ON's share erodes regardless of how well the Jetson ecosystem performs.
  2. ISG remains too small to matter. At 15.7% of revenue, even 20% ISG growth adds only ~3% to total company revenue. If the power/analog segments stagnate, ON cannot grow into its multiple on sensing alone.
  3. SiC price war. Infineon, STMicro, and Wolfspeed are all building competing SiC capacity. PSG gross margins at 24.5% suggest the price war is already underway. If Chinese SiC competitors enter at scale, ON's power business faces structural margin compression.
  4. China structural headwind. ON's China power semi share fell from 5.9% to 3.2% as domestic competitors gained. If the same dynamic extends to image sensors, the sensing franchise loses its growth engine.

What to Watch Next

  • Q2 2026 results (Aug 3). ISG revenue and growth rate vs. PSG/AMG. AI power revenue trajectory. Gross margin recovery pace.
  • Sony auto CIS market share data. Quarterly or semi-annual share reports will confirm whether Sony is gaining on ON's core ADAS sockets.
  • NVIDIA Jetson Thor developer ecosystem. Any new ON sensor integrations or design-win announcements with Thor adopters signal robotics traction.
  • ISG crossing 20% of revenue. This is the threshold that eliminates the conglomerate dilution downgrade and potentially moves ON from Tier 3 to Tier 2.
